Stop arguing with yourself, you're both right!

A composite primary key can have a foreign key as one of its components.

The third table should generally have a primary key declared as the two foreign keys, for the sake of the integrity of this table. Then, each of the keys should be declared as a foreign key referring to the appropriate table. That protects referential integrity.
